This valuation signal shows how investors are rethinking tech stocks

Investors are rethinking tech stocks as the five largest US companies' price-to-earnings ratios have fallen to only marginally above the other 495 S&P 500 stocks, according to Goldman Sachs strategist Peter Oppenheimer. The derating reflects anxiety about AI capital expenditures, with software stocks' global P/E premium dropping to around 20% from nearly 200% at the start of the century, while hardware and chip stocks see explosive demand.

Investors are finally realizing there are more companies in the stock market to invest in than Big Tech.

How do I know? Look no further than the valuations on the top five largest companies in the world.

**Quick analysis: **Shares of the dominant tech companies have derated, meaning their valuation multiples have been adjusted downward, driven by a growing investor anxiety about the future returns from AI capital expenditures.

The five largest stocks in the US now have price-to-earnings (P/E) ratios only marginally above those of the other 495 stocks in the S&P 500 (^GSPC), Goldman Sachs strategist Peter Oppenheimer pointed out in a new note (see the chart below).

The five largest companies by market cap according to Yahoo Finance AlphaSpace data are Nvidia (NVDA), Apple (AAPL), Alphabet (GOOG, GOOGL), Microsoft (MSFT), and Amazon (AMZN).

These companies have consistently had a premium since 2017.

The hyperscaler valuation convergence has been matched by a sharp derating in the relative valuation of software stocks, Oppenheimer said. The sector's P/E premium globally has fallen to around 20%, a far cry from the near 200% at the start of this century.

What's more, performance leadership within the tech space has shifted from software to hardware, with memory and chip stocks seeing explosive demand for compute and a major step-up in earnings growth.

Oppenheimer explained, "It also marks a very big change from the dot.com era. Back then, valuations reached a much greater high, but they came down as stock prices collapsed. This time, prices have adjusted more modestly, but earnings have remained exceptionally strong."

**What else you need to know: **Zooming out, tech stocks have struggled to gain traction this summer as investors have begun questioning whether the sector's AI-driven rally has become too stretched after years of outsized gains.

The pressure has intensified of late as the largest technology companies, such as Oracle (ORCL), Meta (META), and Alphabet, continue to commit hundreds of billions of dollars to AI infrastructure, fueling concerns that capital spending is rising faster than the revenue those investments can generate. Not helping sentiment is that these companies are using debt to fund their lavish spending.

At the same time, semiconductor stocks have come under heavy selling pressure amid profit-taking, weakness in South Korea's chip sector, growing competition from China, and worries that memory chip shortages could weigh on hardware supply chains.

Higher Treasury yields and expectations that interest rates could remain elevated have also reduced investors' appetite for richly valued growth stocks, prompting a rotation into more defensive and cyclical sectors.
